The Interest Coverage Formula
Interest coverage measures how easily a company can pay interest on its debt from its operating earnings. The formula is: Interest Coverage Ratio = EBIT / Interest Expense.
EBIT (earnings before interest and taxes) represents the profit the company generates from its core operations, before financing costs and tax effects. Interest expense is the periodic cost of servicing the company's debt. By dividing the two, you get a multiple that shows how many times the company's operating earnings cover its interest obligations.
A coverage ratio of 5 means the company's operating earnings are five times its interest expense — it can pay its interest five times over from current operations. A ratio of 1.5 means earnings barely cover interest, leaving little room for error. A ratio below 1 means the company's operating earnings do not cover interest — it is effectively losing money before even paying taxes, and must draw on cash reserves or borrow more to service its debt.

Why Coverage Matters More Than Total Debt
The absolute amount of debt a company carries is less informative than its ability to service that debt. A company with $10 billion in debt and $5 billion in annual EBIT is in a stronger position than one with $1 billion in debt and $50 million in EBIT — the first has coverage of 5x (assuming moderate interest rates), while the second may struggle to cover interest at all.
Interest coverage captures this relationship directly. It tells you not just how much the company owes, but whether its earnings can comfortably pay the cost of that debt. This is why it is one of the most important metrics for assessing [financial health](/education/financial-score).
Coverage also reveals the margin of safety in the capital structure. A company with 8x coverage can absorb a significant earnings decline — even if EBIT falls 50%, coverage is still 4x, which is comfortable. A company with 2x coverage has very little room — a 50% earnings decline drops coverage to 1x, putting the company at risk of default.
Benchmarks by Industry
What constitutes 'adequate' interest coverage depends heavily on the stability of the company's earnings:
Stable, predictable businesses: Utilities, consumer staples, and toll-road operators have highly predictable cash flows. They can operate safely with lower coverage ratios (3–4x) because their earnings rarely decline significantly, even in recessions.
Cyclical businesses: Industrials, energy, automotive, and commodity companies experience wide earnings swings. A coverage ratio that looks comfortable at the peak of the cycle (8x) may collapse to 1x or below at the trough. These companies need higher coverage to weather downturns — 6x or more is prudent.
Growth and technology companies: These companies often have volatile or uncertain earnings. Lenders typically demand higher coverage ratios, and companies that cannot demonstrate strong coverage may struggle to access debt markets on favorable terms.
Financial institutions: Banks and insurance companies have fundamentally different capital structures — interest coverage is less meaningful for them, and regulators use different metrics (capital adequacy ratios, liquidity coverage ratios) to assess financial health.
Always benchmark coverage against industry peers and consider the cyclicality of earnings when interpreting the ratio.
Limitations and Caveats
While interest coverage is a valuable metric, it has important limitations:
Single-period distortion: One year's EBIT may not be representative. A company that sold a division or benefited from a one-time contract may show inflated coverage that will not recur. Look at coverage over multiple years and across different points in the business cycle.
Interest rate sensitivity: Coverage is based on current interest expense, but debt may carry variable rates. If rates rise, interest expense increases and coverage deteriorates — even if EBIT is unchanged. Companies with significant floating-rate debt are more vulnerable to rate increases.
Off-balance-sheet obligations: Operating leases and other commitments may not appear as debt on the balance sheet but still represent fixed obligations that reduce financial flexibility. Adjusted coverage ratios that capitalize leases provide a more conservative view.
EBIT vs. EBITDA: Some analysts use EBITDA (adding back depreciation and amortization) instead of EBIT. This produces a higher coverage ratio, but it can be misleading — depreciation reflects real capital costs that will eventually require cash spending. EBIT-based coverage is generally more conservative and reliable.
